Bankruptcy
Chapter 7
Bankruptcy is available to discharge certain debts to give an individual debtor a fresh start. A bankruptcy petition filed under Chapter 7 of the Bankruptcy Code is also known as a liquidation, where assets and property of the debtor are redistributed to creditors to satisfy debts. This includes the sale of the debtor's nonexempt property and the distribution of the proceeds to creditors.

In order to file under Chapter 7, the debtor must qualify under the means test. If the debtor's current monthly income is below the state median income, the debtor may file Chapter 7 bankruptcy. If the debtor's current monthly income is more than the state median, the means test must be applied. The means test considers the debtor's monthly income, monthly expenses, and total debt. If the debtor's total current monthly income for five years falls below a certain amount, the debtor passes the means test and qualifies for Chapter 7 bankruptcy. If the debtor does not qualify for Chapter 7, the debtor may elect to have the case converted to Chapter 13 or it will be dismissed.

The debtor may be allowed to keep certain exempt property; but the bankruptcy trustee will liquidate the debtor's remaining assets and allocate the proceeds to creditors. Once the debtor files for bankruptcy under Chapter 7, the bankruptcy trustee collects and sells the debtor's nonexempt assets and distributes the proceeds of the assets to creditors.

Chapter 13
Individual debtors who have regular income and those who do not qualify for Chapter 7 bankruptcy may seek an adjusted payment plan under Chapter 13 of the Bankruptcy Code. A significant advantage of Chapter 13 is the right to cure defaults on loans, particularly the opportunity for a debtor to save his home from foreclosure. A Chapter 13 plan also protects the interests of any co-debtors. This is accomplished by allowing the debtor to catch up on arrearage through a payment plan. The payments are based on the debts to be paid under the plan, the requirements of Chapter 13, and the debtor's ability to pay based on his disposable income. The plan provides for monthly payments to the bankruptcy trustee over a period of three to five years, depending on the income level of the debtor. Upon successful completion of the plan, the debtor will receive a discharge of his debts provided for in the plan.
